When creating a NEW Illuminated Cloud project and trying to start the local dev its showing the error in the title.

Hi. Yes, that's correct. You've created a metadata format project and the local development server is only supported (right now, at least) for source format projects. You need to create the project using Illuminated Cloud SFDX and not Illuminated Cloud to be able to use the local development server integration.
